4. Liquidity Ratios: Can We Pay Our Bills?

Liquidity is about survival. A company can be profitable but still go "bust" if it runs out of cash to pay its immediate debts.

A. The Current Ratio

Formula: \( \frac{\text{Current Assets}}{\text{Current Liabilities}} \)

A ratio of 2.0 means you have \$2 of assets for every \$1 of debt due soon. If this falls below 1.0, the "alarm bells" should start ringing!

B. The Quick Ratio (Acid Test)

Some assets, like inventory (stock), are hard to sell quickly. The Quick Ratio ignores inventory to see if the company can pay bills right now.

The Working Capital Cycle trick: You want to collect money from customers fast and pay your suppliers slowly (without upsetting them!). This keeps cash in your pocket longer.


6. Gearing (Financial Structure) Ratios

Gearing measures the relationship between the money provided by owners (Equity) and the money borrowed (Debt). It’s all about risk.

A. Debt-to-Equity Ratio

Formula: \( \frac{\text{Long-term Debt}}{\text{Total Equity}} \times 100 \)

High Gearing (lots of debt) is risky because interest must be paid regardless of profit. However, it can "magnify" returns for shareholders if things go well.

B. Interest Cover

Formula: \( \frac{\text{Operating Profit}}{\text{Interest Expense}} \)

This tells us how many times the company could pay its interest bill using its current profits. If this is less than 2.0, the company is in a vulnerable position.


7. Investment (Market) Ratios

These are the ratios you see on finance news websites like Bloomberg or Reuters. They help investors decide if a share is "cheap" or "expensive."

  • Earnings Per Share (EPS): \( \frac{\text{Profit after Tax}}{\text{Number of Ordinary Shares}} \). This is the amount of profit "belonging" to each share.
  • Price/Earnings (P/E) Ratio: \( \frac{\text{Market Price per Share}}{\text{Earnings per Share}} \). A high P/E usually means investors expect high growth in the future.

8. The "Big Picture": Limitations of Analysis

Don't worry if you find a company that has "perfect" ratios but still feels risky. Ratio analysis has limitations:
