The GPM tells us what percentage of sales revenue is left after deducting the direct cost of the goods sold (Cost of Sales).

Interpretation:

3. Net Profit Margin (Profit in Relation to Revenue)
This tells us what percentage of sales revenue is left over as profit after all operating expenses (overheads like rent, wages, utilities) have been paid.

4. Return on Capital Employed (ROCE)
This measures the return generated for the owners and long-term lenders based on the total long-term funds committed to the business ('Capital Employed').

Capital Employed is the total long-term money used to run the business.

When analysing a ratio, look for a basis of comparison using the TBC Rule:
1. Trend Analysis (Year-on-Year)
Compare the current year’s ratio to previous years.
- Example: "The Net Profit Margin fell from 12% in 2022 to 8% in 2023."
- Interpretation: Management is less effective at controlling operating overheads compared to last year.
2. Benchmark Analysis (Industry Comparison)
Compare the company's ratio against an industry average or a direct competitor.
- Example: "The company's ROCE is 15%, while the industry average is 20%."
- Interpretation: The business is underperforming relative to its sector, indicating less efficient asset deployment.
3. Cause and Effect (Finding the WHY)
Identify what caused the change and explain the potential effects on the business.
- Example: "The Current Ratio dropped from 2.5:1 to 1.2:1 (Cause). This reduces the safety buffer for meeting short-term obligations and increases reliance on overdraft facilities (Effect)."
Limitations of Ratio Analysis
While ratios are essential tools, evaluate financial performance with awareness of their limitations:
1. Historical Data: Ratios reflect past transactions and do not guarantee future performance.
2. Inflation and Price Changes: Inflation can distort comparisons over time, making revenue or profit figures look higher without real operational growth.
3. Non-Financial Factors: Ratios do not capture crucial qualitative aspects such as staff morale, product quality, brand reputation, or changes in technology.
