Why does a free market economic system typically result in the under-consumption of merit goods?
A.Consumers possess imperfect information regarding the full private benefits of consumption.
B.Merit goods are entirely non-excludable and non-rival in consumption.
C.Producers experience diseconomies of scale at all positive output levels.
D.The marginal social cost of production exceeds the marginal private cost.
查看答案詳解收起答案詳解
解題
Merit goods are goods that are under-consumed in a free market because individuals possess imperfect information and fail to fully appreciate the private benefits of consumption, and because merit goods generate positive externalities. Option B describes public goods. Option C and D do not explain the defining market failure associated with merit goods.
評分準則
Award 1 mark for option A. Options B, C, and D are incorrect.

Which row correctly classifies an item as a stock of wealth or a flow of income?
A.Stock of wealth: Inherited government bonds | Flow of income: Rental payments received from a tenant
B.Stock of wealth: Monthly wages received by an employee | Flow of income: Current market value of private housing
C.Stock of wealth: Total balance in a savings account | Flow of income: Accumulated physical capital in an economy
D.Stock of wealth: Annual interest earned on bank deposits | Flow of income: Portfolio value of corporate equities

解題
Wealth is a stock of accumulated assets measured at a specific point in time (e.g. government bonds, property, savings balances). Income is a flow of earnings generated over a given period (e.g. rental receipts, wages, dividends, interest). Inherited government bonds represent a stock of wealth, whereas rental payments received from a tenant represent a flow of income.

A central bank implements a contractionary monetary policy. Which policy action and immediate transmission mechanism match this objective?
A.Decrease statutory reserve requirements; increase the liquidity of commercial banks
B.Increase the central bank policy rate; increase the cost of borrowing for commercial banks
C.Purchase government bonds on the open market; reduce commercial lending rates
D.Relax regulatory limits on consumer credit; stimulate household borrowing
查看答案詳解收起答案詳解
解題
Contractionary monetary policy seeks to dampen aggregate demand. Raising the central bank's policy interest rate directly increases the cost of borrowing for commercial banks, which pass on the higher rates to firms and households, thereby discouraging consumption and investment. Decreasing reserve requirements, purchasing bonds, and relaxing credit controls are expansionary measures.
評分準則
Award 1 mark for option B. Options A, C, and D describe expansionary monetary measures.

A country imposes a specific tariff on an imported good for which there is a domestic competing industry. Assuming domestic demand is downward-sloping and domestic supply is upward-sloping, what is the effect on domestic producers and consumers?
A.Domestic production falls and consumer surplus increases.
B.Domestic production falls and producer surplus decreases.
C.Domestic production increases and consumer surplus decreases.
D.Domestic production increases and consumer surplus increases.
查看答案詳解收起答案詳解
解題
A tariff raises the domestic market price of the imported commodity. The higher domestic price incentivises domestic producers to increase output (moving along the domestic supply curve), which increases producer surplus. At the same time, the higher price reduces domestic consumer surplus as quantity demanded falls and consumers pay a higher price.
評分準則
Award 1 mark for option C. Options A, B, and D incorrectly state the price or welfare effects of a tariff.

An economy experiences a rapid shift towards robotic automation in manufacturing. Displaced factory workers with manual assembly skills are unable to obtain employment in expanding sectors that require software engineering skills. What type of unemployment does this represent?
A.Cyclical unemployment
B.Frictional unemployment
C.Seasonal unemployment
D.Structural unemployment
查看答案詳解收起答案詳解
解題
Structural unemployment arises from a mismatch between the skills possessed by job-seekers and the skills required by employers with vacancies, often caused by long-term structural or technological shifts in the economy. Cyclical unemployment is caused by deficient aggregate demand, frictional arises from normal job-search delays, and seasonal is linked to regular seasonal cycles.

In a given year, a country records an increase in nominal GDP of \(6.0\%\), a rate of inflation measured by the CPI of \(2.5\%\), and a population growth rate of \(1.0\%\). What is the approximate percentage change in real GDP per capita?
A.\(+2.5\%\)
B.\(+3.5\%\)
C.\(+4.5\%\)
D.\(+7.5\%\)
查看答案詳解收起答案詳解
解題
Real GDP growth is calculated as nominal GDP growth minus the inflation rate: \(6.0\% - 2.5\% = 3.5\%\). Growth in real GDP per capita is calculated as real GDP growth minus population growth: \(3.5\% - 1.0\% = 2.5\%\).
評分準則
Award 1 mark for option A. Real GDP per capita growth \(\approx 6.0\% - 2.5\% - 1.0\% = 2.5\%\).

Under a floating exchange rate system, a significant reduction in domestic interest rates relative to foreign interest rates triggers financial capital outflows. What is the impact on the domestic currency exchange rate and on the domestic Aggregate Demand (AD) curve?
A.Exchange rate appreciates; AD curve shifts to the left
B.Exchange rate appreciates; AD curve shifts to the right
C.Exchange rate depreciates; AD curve shifts to the left
D.Exchange rate depreciates; AD curve shifts to the right
查看答案詳解收起答案詳解
解題
Capital outflows increase the supply of the domestic currency on the foreign exchange market, causing the currency to depreciate. A weaker currency makes domestic exports relatively cheaper abroad and imports more expensive domestically, improving net exports \((X - M)\) and shifting the AD curve to the right.
評分準則
Award 1 mark for option D. Options A, B, and C fail to identify the correct direction of exchange rate movement or AD shift.

The cross-elasticity of demand (XED) between product X and product Y is \(-1.4\). What does this coefficient indicate about the relationship between the two goods?
A.Product X is an inferior good, and product Y is a normal good.
B.Products X and Y are close substitutes; a rise in the price of Y causes demand for X to rise.
C.Products X and Y are complements; a rise in the price of Y causes demand for X to fall.
D.Product X has a price-inelastic demand curve with respect to changes in its own price.
查看答案詳解收起答案詳解
解題
A negative cross-elasticity of demand (XED < 0) indicates that the two products are complements (consumed jointly). A rise in the price of good Y leads to a decrease in the quantity demanded of good X. Substitutes have a positive XED (XED > 0).

A central bank increases the commercial bank reserve requirement ratio while keeping the policy interest rate unchanged. What is the most likely immediate effect in the money market?
A.An increase in commercial bank lending capacity
B.A decrease in the money supply
C.A downward shift in the supply curve of money
D.An increase in the velocity of circulation of money
查看答案詳解收起答案詳解
解題
An increase in the commercial bank reserve requirement forces commercial banks to hold a higher percentage of their deposits in reserve with the central bank. This reduces the amount of funds available for commercial banks to lend out, leading to a contraction in credit creation and a decrease in the money supply.

A government introduces an increase in the top marginal rate of personal income tax alongside a higher universal transfer payment to low-income households. What will be the most likely effect on the distribution of income and wealth?
A.It eliminates the difference between income inequality and wealth inequality.
B.It reduces wealth inequality by more than it reduces income inequality.
C.It reduces income inequality directly with a lesser immediate impact on wealth inequality.
D.It transforms income into a stock and wealth into a flow.

Income is a flow of earnings over time, while wealth is a stock of accumulated assets. Increasing progressive income tax rates and redistributing funds via transfer payments directly narrows the gap in disposable income flows (reducing income inequality). However, since it does not directly tax the stock of accumulated assets (e.g., property, inheritance, or capital gains on held wealth), it has a much smaller and less direct effect on the stock of wealth.

Which combination of central bank actions represents a contractionary monetary policy?
A.Increasing the central bank policy interest rate and selling government bonds
B.Decreasing the central bank policy interest rate and buying government bonds
C.Decreasing commercial bank reserve requirements and lowering interest rates
D.Increasing the money supply and lowering commercial bank reserve requirements
查看答案詳解收起答案詳解

Contractionary monetary policy aims to reduce aggregate demand and slow down the rate of inflation. Raising the central bank policy interest rate increases borrowing costs for commercial banks and consumers, while open market sales of government securities (bonds) absorb liquidity from the banking system, reducing the commercial banks' reserves and the money supply. Therefore, option A is correct.

Which statement correctly distinguishes between income and wealth, and identifies an example of a policy designed directly to reduce wealth inequality?
A.Income is a stock while wealth is a flow; the policy is an increase in sales taxes.
B.Income is a flow while wealth is a stock; the policy is an inheritance tax.
C.Income is a flow while wealth is a stock; the policy is a national minimum wage.
D.Income is a stock while wealth is a flow; the policy is a progressive income tax.
查看答案詳解收起答案詳解
解題
Income is a flow concept (the flow of factor earnings or money received over a specific period, such as wages or rent), whereas wealth is a stock concept (the accumulated value of assets owned at a single point in time, such as property, shares, or savings). An inheritance tax directly taxes the transfer of accumulated assets upon death, targeting wealth inequality directly. In contrast, sales taxes and progressive income taxes target flows of expenditure and income respectively, while the national minimum wage targets income flows.

A government imposes a specific tariff on an imported good for which there is a domestic industry. Assuming domestic demand is downward-sloping and world supply is perfectly elastic, what is an inevitable consequence of this tariff?
A.An increase in total domestic consumption of the good
B.A decrease in domestic producer surplus
C.A decrease in the volume of imports of the good
D.A decrease in the price paid by domestic consumers
查看答案詳解收起答案詳解
解題
A tariff raises the domestic market price of the imported good. This higher domestic price leads to a contraction in total domestic quantity demanded and an expansion in quantity supplied by domestic producers. As total domestic consumption falls and domestic production increases, the gap between domestic demand and domestic supply narrows, leading to an inevitable reduction in import volume. Domestic consumer surplus falls, domestic producer surplus increases, and the price paid by consumers rises.

What is the defining characteristic that prevents pure public goods from being provided by private firms in a free market?
A.They create negative externalities in consumption.
B.They are both non-excludable and non-rival.
C.They are under-consumed due to imperfect consumer information.
D.Their marginal cost of production exceeds their average revenue at all output levels.

A government replaces an import quota on imported steel with a specific tariff that results in the exact same domestic price and volume of steel imports.
What is the main difference in the economic outcome between the tariff and the quota?
A.The tariff generates tax revenue for the domestic government, whereas quota rents may accrue to foreign producers or licence holders.
B.The tariff completely eliminates the deadweight welfare loss, whereas the quota causes a deadweight welfare loss.
C.Domestic steel firms supply a higher quantity of steel under the tariff than under the quota.
D.Total domestic consumer expenditure on steel is higher under the tariff than under the quota.

With the help of a demand and supply diagram, explain how the imposition of a specific indirect tax on soft drinks affects the equilibrium price and quantity traded in a market, and consider whether the incidence (burden) of the tax will fall primarily on consumers.
查看答案詳解收起答案詳解
解題
1. Diagrammatic Analysis (1 mark): - A fully labelled diagram showing downward-sloping demand ($D$) and upward-sloping supply ($S$). - A leftward/upward parallel shift in the supply curve from $S_1$ to $S_2$ (or $S + \text{tax}$) indicating the specific tax. - Correct identification of the initial equilibrium ($P_1, Q_1$) and new equilibrium ($P_2, Q_2$), showing an increase in market price ($P_1 \to P_2$) and a reduction in quantity traded ($Q_1 \to Q_2$).
2. Explanation of Effects (up to 2 marks): - The specific indirect tax is treated as an additional cost of production per unit, causing producers to supply less at every given price level, shifting the supply curve vertically upwards by the amount of the tax. - At the original equilibrium price $P_1$, excess demand emerges, bidding up the market price until a new equilibrium is reached at $P_2$ with a lower equilibrium quantity $Q_2$.
3. Consideration of Tax Incidence (1 mark): - The burden of the tax will fall primarily on consumers only when demand is relatively price inelastic compared to supply ($|\text{PED}| < \text{PES}$), allowing firms to pass most of the tax forward in higher prices. - If demand is relatively price elastic ($|\text{PED}| > \text{PES}$), consumers are sensitive to price changes, meaning producers must absorb the majority of the tax burden, so consumers will not bear most of the incidence.
評分準則
Diagram (up to 1 mark): - Award (1) for a correctly labelled demand and supply diagram showing a vertical/leftward shift of the supply curve, with clear indications of higher equilibrium price ($P_1$ to $P_2$) and lower equilibrium quantity ($Q_1$ to $Q_2$).
Analysis of market impact (up to 2 marks): - (1) for explaining that the indirect tax increases the marginal cost of production, shifting the supply curve vertically upwards by the unit tax. - (1) for explaining the resulting market adjustment leading to a higher equilibrium price paid by consumers and a lower quantity traded.
Consideration / Evaluation of tax incidence (up to 1 mark): - (1) for considering that whether consumers bear the main burden depends on relative elasticities (e.g. consumers pay the majority if PED is inelastic relative to PES / producers bear more if PED is relatively elastic).
Note: Maximum of 3 marks if no diagram is drawn or if the diagram is incorrect/unlabelled.

Extract 1: The Electric Vehicle Dilemma in Nation X
In 2024, the government of Nation X faced growing pressure from domestic automotive manufacturers, who reported an 18% decline in sales over two years due to a surge in imported low-cost electric vehicles (EVs). Domestic trade unions warned that up to 25,000 manufacturing jobs were at immediate risk. In response, the Ministry of Trade implemented a 25% ad valorem tariff on all imported EVs. While industry leaders praised the move, consumer groups raised concerns over rising car prices and potential retaliatory measures from key trading partners.
Assess whether the introduction of tariffs on imported electric vehicles is likely to protect domestic employment in Nation X without causing adverse economic effects.
查看答案詳解收起答案詳解
解題
The introduction of a 25% tariff raises the domestic price of imported electric vehicles (EVs), making domestically produced EVs relatively more price competitive. As consumers substitute away from imports towards domestic cars, demand for domestically manufactured EVs increases. Because labour is a derived demand, domestic car producers are likely to expand output and maintain or increase employment, preventing the projected loss of up to 25,000 jobs in the automotive sector.
However, there are significant potential adverse economic effects. Firstly, higher tariffs reduce consumer surplus and lead to higher prices for consumers, reducing real disposable incomes and potentially slowing the transition to cleaner transport. Secondly, domestic EV assemblers that rely on imported intermediate components may face higher production costs if tariffs apply broadly, damaging their competitiveness. Thirdly, trading partners may retaliate by imposing tariffs on Nation X's export industries (e.g. agriculture or services), resulting in job losses in other sectors of the economy.
In conclusion, while the tariff is likely to protect employment within the domestic EV sector in the short run, it is unlikely to do so without adverse economic effects. The overall net impact on employment and welfare depends crucially on whether trading partners retaliate and the extent to which domestic EV producers are able to meet demand without raising prices excessively.
評分準則
Analysis (max 4 marks): - Up to 2 marks for analysing how tariffs can protect domestic employment (e.g. tariffs raise import prices, shifting demand to domestic substitutes, derived demand for labour preserves jobs in the domestic car industry). - Up to 2 marks for analysing the adverse economic effects / limitations (e.g. higher consumer prices / loss of consumer surplus, risk of retaliatory tariffs leading to job losses elsewhere, increased cost of imported components, domestic inefficiency/deadweight welfare loss).
Evaluation (max 2 marks): - Up to 2 marks for an evaluative discussion that weighs the positive effects against the adverse impacts (e.g. short-run protection vs long-run inefficiency, likelihood and severity of foreign trade retaliation, dependency on whether domestic firms can supply the market). - 1 mark max within evaluation reserved for a reasoned/justified final conclusion.

Read the extract below and answer the question that follows:
Extract 2: Inflationary Pressures in Economy Y
In the second half of 2024, Economy Y experienced a sharp rise in the annual rate of CPI inflation from 2.4% to 7.8%. The increase was driven primarily by a 40% surge in global natural gas and crude oil prices, which significantly raised freight and manufacturing costs across the economy. At the same time, strong household consumer spending continued to support economic growth. In an attempt to return inflation to its 2.0% target, the Central Bank raised the base interest rate from 1.5% to 5.0% over six months.
Assess whether an increase in interest rates alone is likely to achieve price stability in Economy Y.
查看答案詳解收起答案詳解
解題
An increase in interest rates from 1.5% to 5.0% increases the cost of borrowing for households and firms while raising the incentive to save. This leads to a contraction in consumer spending (C) and business investment (I), reducing aggregate demand (AD). Lower AD reduces demand-pull inflationary pressures, helping to dampen general price level rises. Additionally, higher interest rates may attract short-term financial capital inflows, appreciating the exchange rate, which lowers the domestic price of imports and further dampens inflation.
However, interest rate rises alone have significant limitations in this context. The primary cause of inflation in Economy Y is cost-push inflation resulting from a 40% rise in global energy and transport costs, shifting the SRAS curve upwards/leftwards. Contractionary monetary policy cannot directly reduce global commodity prices or repair supply-chain disruptions. Furthermore, raising interest rates to suppress cost-push inflation risks causing a substantial downturn in economic growth and higher cyclical unemployment by severely depressing AD without resolving the underlying supply constraint.
In conclusion, an increase in interest rates alone is unlikely to achieve price stability efficiently in Economy Y. While it can temper demand-side pressures and appreciate the currency, it cannot tackle external energy price shocks. Achieving price stability without causing an economic recession would require complementary policies, such as targeted energy subsidies or supply-side measures to enhance energy efficiency.

Analysis (max 4 marks): - Up to 2 marks for analysing the mechanism through which higher interest rates reduce inflation (e.g. higher cost of borrowing reduces C and I, shifting AD left; currency appreciation lowering import prices). - Up to 2 marks for analysing the limitations / counter-arguments (e.g. monetary policy cannot control imported cost-push inflation from energy spikes; risks slowing growth and increasing unemployment; time lags in monetary transmission).
Evaluation (max 2 marks): - Up to 2 marks for an evaluative assessment weighing the effectiveness of monetary policy against the external nature of the price shock (e.g. distinguishing between demand-pull and cost-push components, need for complementary supply-side/fiscal interventions). - 1 mark max within evaluation reserved for a clear, reasoned final conclusion.

Explain the difference between income and wealth, and consider whether government policies designed to reduce income inequality are sufficient to reduce wealth inequality.
查看答案詳解收起答案詳解
解題
Differences between Income and Wealth: • Income is a flow of money earned over a specified period (e.g., weekly wages, annual salaries, rental receipts, state transfer payments). • Wealth is a stock of valuable physical and financial assets accumulated at a given point in time (e.g., housing, land, investment portfolios, cash deposits, pension funds). • Interrelationship: Wealth generates income flows (e.g., dividends from shares, interest from savings), while unspent income adds to the accumulated stock of wealth over time.
Impact of Income Redistribution Policies on Wealth Inequality: • Progressive income taxation takes a higher proportion of income from high earners, reducing disposable income and limiting their ability to purchase further wealth-generating assets. • Transfer payments and minimum wages raise the disposable income of lower-income households, potentially providing surplus funds to start accumulating savings and assets. • Over a long time horizon, narrowing the income gap can reduce the rate at which new wealth disparities widen.
Why Income Policies Alone Are Insufficient (Evaluative Considerations): • Existing wealth stocks are unaffected: A progressive income tax only taxes new flows of income; it does not redistribute existing assets or inherited estates. • Asset price inflation: Real estate and financial assets often appreciate faster than wages, widening the wealth gap even when income inequality is controlled. • Wealth generates independent returns: High-wealth individuals can reinvest capital gains or use tax-efficient investment vehicles. • Conclusion / Judgement: While income-redistribution policies help restrain future wealth divergence, reducing entrenched wealth inequality requires direct wealth-targeted interventions (such as inheritance taxes, capital gains taxes, or property taxes).
評分準則
AO1 Knowledge and Understanding (max 3 marks): • 1 mark for defining/explaining income as a flow concept with appropriate examples (e.g., wages, interest, rent earned over time). • 1 mark for defining/explaining wealth as a stock concept with appropriate examples (e.g., property, shares, savings at a given point in time). • 1 mark for recognising the distinction/link between a stock and a flow (e.g., saving from income builds wealth; wealth yields income).
AO2 Analysis (max 3 marks): • Up to 2 marks for analytical explanation of how income policies (progressive taxes, transfer payments) affect disposable income and subsequent asset accumulation. • 1 mark for explaining the transmission mechanism (e.g., limiting the ability of top earners to buy assets while enabling lower-income groups to save).
AO3 Evaluation (max 2 marks): • 1 mark for evaluative comment on the limitations of income policies in curbing wealth inequality (e.g., existing asset stocks remain unaffected, capital appreciation outstrips earnings growth, tax avoidance via assets). • 1 mark for a reasoned conclusion on whether income policies alone are sufficient or if direct wealth taxes (e.g., inheritance, capital gains) are required.

Assess whether increasing progressive income taxes or introducing a national minimum wage is the more effective policy for a government to reduce income inequality.
查看答案詳解收起答案詳解
解題
### Analysis of Progressive Income Taxes * Mechanism: A progressive income tax system applies higher marginal rates of tax to higher income brackets. This directly reduces the disposable income of top earners, compressing the gap between high and low incomes. * Revenues for Redistribution: The fiscal revenue generated can be used to fund transfer payments (e.g., universal child benefits, unemployment assistance) or to provide merit goods and public services (e.g., healthcare, education) free at the point of use, which indirectly boosts the real living standards of the poorest households. * Limitations: Very high marginal tax rates may create disincentives to work, save, invest, or take on entrepreneurial risk (the substitution effect between work and leisure). It may also lead to tax avoidance, tax evasion, or brain drain, limiting government revenue gains.
### Analysis of a National Minimum Wage (NMW) * Mechanism: A statutory minimum wage sets a legal price floor in the labour market, preventing employers from paying wages below a set hourly rate. This directly increases the gross earnings of low-skilled, low-wage workers without requiring direct government spending. * Benefits: It reduces the exploitation of labour by firms with monopsonistic power, increases the incentive for inactive individuals to seek employment, and directly increases earned income for the lowest-paid workers. * Limitations: If set above the market-clearing equilibrium wage in competitive labour markets, it may cause classical unemployment by reducing the quantity of labour demanded while increasing labour supply. Higher wage costs may also be passed onto consumers via higher prices for basic goods and services, disproportionately affecting poorer consumers. Furthermore, it does not benefit individuals who are outside the labour force (e.g., pensioners, the disabled, or long-term unemployed).
### Evaluative Comparison & Conclusion * Scope and Coverage: Progressive taxes combined with transfers reach all members of society, including those unable to work, whereas a minimum wage only assists low earners who remain in formal employment. * Fiscal Burden vs Market Distortion: Progressive taxes can improve government fiscal balances to fund targeted support, whereas a minimum wage places the direct cost burden onto private employers, potentially causing misallocations in competitive labour markets. * Overall Judgement: Neither policy alone is likely to be completely effective. A national minimum wage ensures fairness in earnings for active workers, but progressive taxation is necessary to redistribute income comprehensively across the whole economy and fund public infrastructure and safety nets.

Explain the difference between structural unemployment and cyclical unemployment, and consider which type of unemployment is likely to be more difficult for a government to reduce.
查看答案詳解收起答案詳解
解題
### Definitions and Knowledge (AO1 - Max 3 marks) * Structural unemployment: Unemployment resulting from long-term changes in the structure of an economy (e.g. decline of specific industries, automation, technological advances, or shifting international competitiveness), leading to a mismatch between the skills possessed by the unemployed and the skills demanded by employers (occupational immobility) or a geographical mismatch between where jobs are and where workers live (geographical immobility). * Cyclical (demand-deficient) unemployment: Unemployment associated with downturns in the business cycle or recessions, where aggregate demand (AD) is insufficient to generate full employment across the economy.
### Analysis of Differences and Policy Remedies (AO2 - Max 3 marks) * Mechanism & Nature: * Cyclical unemployment is short-to-medium term and general in nature, affecting many industries simultaneously when consumer and investment spending fall. * Structural unemployment is long term and concentrated in specific sectors or regions, persisting even when the overall macroeconomy is growing. * Policy Responses: * Cyclical unemployment: Managed through demand-management policies (expansionary fiscal policy such as cutting direct taxes or raising government expenditure; expansionary monetary policy such as lowering interest rates). These shift AD to the right and restore derived demand for labour. * Structural unemployment: Managed through interventionist or market-based supply-side policies (e.g. government retraining programmes, vocational education, subsidies for relocation, deregulation to improve labour market flexibility).
### Evaluative Consideration (AO3 - Max 2 marks) * Which is more difficult to reduce? * Cyclical unemployment is typically easier to address because demand-management tools take effect relatively quickly once implemented, although they may risk inflation or budget deficits if over-applied. * Structural unemployment is generally more difficult to reduce because supply-side policies involve significant time lags (retraining takes years), substantial government expenditure with high opportunity costs, and deep-seated behavioural or demographic resistance to retraining/relocation. * Conclusion: Structural unemployment poses greater long-term challenges, whereas cyclical unemployment depends heavily on the policy space available to stimulate aggregate demand without destabilising public finances.

### Assessment Objectives Mark Breakdown
* AO1 Knowledge and Understanding (Max 3 marks): * Up to 2 marks for clear definitions and understanding of structural unemployment (mismatch of skills/location, structural changes in industry/technology). * Up to 2 marks for clear definitions and understanding of cyclical unemployment (recession, insufficient aggregate demand / demand-deficiency). (Max 3 marks for AO1 overall)
* AO2 Analysis (Max 3 marks): * Up to 2 marks for explaining the contrasting causes and nature (macro-wide aggregate demand deficit vs sector-specific/regional long-term structural changes). * Up to 2 marks for analysing the differing policy responses (expansionary fiscal/monetary policy for cyclical vs supply-side retraining/mobility policies for structural). (Max 3 marks for AO2 overall)
* AO3 Evaluation (Max 2 marks): * 1 mark: Simple consideration or comparison of the difficulties involved in reducing each type (e.g. identifying that retraining takes time or that boosting AD can be done via interest rates). * 2 marks: A well-developed evaluative comment or reasoned conclusion explaining why one type (usually structural) is more difficult to resolve due to issues such as time lags, high fiscal cost of retraining, occupational/geographical immobility, and reliance on willingness of workers to adapt, compared to direct demand-management tools.

Assess whether monetary policy is more effective than fiscal policy in reducing demand-pull inflation in an economy.
查看答案詳解收起答案詳解
解題
### Introduction - Define demand-pull inflation: a sustained increase in the general price level caused by aggregate demand (AD) exceeding aggregate supply (AS) when an economy operates near or at full capacity (
\(AD = C + I + G + (X - M)\)). - Identify the two key demand-management policies: contractionary monetary policy (e.g. increasing interest rates, reducing the money supply) and contractionary fiscal policy (e.g. increasing direct/indirect taxes, reducing government spending).
### Analysis of Contractionary Monetary Policy - Mechanism: Increasing the central bank policy rate raises the cost of borrowing for households and firms. - Higher mortgage and loan repayments reduce discretionary income, leading to lower consumer spending (
\(C\)). - Higher hurdle rates reduce the profitability of planned capital projects, reducing investment (
\(I\)). - Higher interest rates may attract hot money inflows, causing exchange rate appreciation, which reduces net exports (
\(X - M\)) by making exports relatively dearer and imports cheaper. - AD/AS Effect: The decrease in components shifts AD to the left (from \(AD_1\) to \(AD_2\)), closing the inflationary gap and dampening upward pressure on the price level. - Strengths: Can be adjusted flexibly and implemented relatively quickly by an independent central bank without immediate political interference. - Weaknesses: Time lags in transmission (often 12–18 months for full impact); blunt instrument that impacts interest-sensitive sectors (construction, manufacturing) disproportionately; higher interest rates can raise business costs in the short run.
### Analysis of Contractionary Fiscal Policy - Mechanism: The government can cut current and capital spending (
\(G\)) directly or raise direct taxation (income tax, corporation tax) to reduce disposable income and corporate retained profits, thus lowering \(C\) and \(I\). - AD/AS Effect: Direct reduction in \(G\) immediately removes an injection from the circular flow of income, shifting AD to the left and lowering the price level / reducing demand-pull inflation. - Strengths: Direct and certain impact when reducing government expenditure (
\(G\) is a direct component of AD); can be targeted regionally or towards specific income groups/sectors to avoid inequity. - Weaknesses: Subject to substantial political and implementation lags (requires legislative approval / budget cycles); unpopular with the electorate (raising taxes or cutting public services); potential adverse supply-side effects (e.g. high marginal tax rates disincentivising work and enterprise, shifting LRAS inwards).
### Evaluation and Conclusion - Relative Effectiveness Factors: - Speed & Flexibility: Monetary policy decisions can be implemented rapidly and changed incrementally every month/quarter, whereas fiscal adjustments are slower. - Directness: Fiscal policy has a more direct effect on AD through \(G\), whereas monetary policy relies on consumer and business confidence reacting predictably to interest rate changes. - Nature of the Economy: In open economies with high consumer debt, monetary policy may be particularly potent, while in economies where borrowing is low, fiscal policy may be required. - Synthesis/Conclusion: A balanced judgement explaining that while monetary policy is generally preferred due to central bank independence and flexibility, its effectiveness depends on consumer confidence and interest elasticity of demand. Often, a coordinated mix of contractionary monetary policy supported by disciplined fiscal policy is the most effective approach to eliminate demand-pull inflation.
